Transferring Music to iPhone

Just updating my wife's iPhone there and noticed there is the option to transfer music at higher bitrates to iPhone. If I select that will it convert them on the fly? Will a copy of the 128kpbs be saved anywhere? I thought I might need to convert them and store on computer.

Can the conversion bitrate be changed?

If you select it, then itunes converts all the files it's copying across to 128kbps AAC on the fly - as far as I can tell it doesn't save the 128kbps file anywhere. If you don't select it then the files are just copied across in the native format. As far as I know there isn't an option to vary the bitrate that things are copied across at.
